I am only allowed to drink 500 ml (16 Oz or 2 Cups) of milk a day, which includes milk in cereal, average bowl should have around 250-350 ml milk.

Milk is a liquid therefore any milk you devour must be counted as a drink. It's like having a buscuit with a brew, you're still drinking the coffee/tea. Milk with your cereal is a drink.

I think if you eat cereal with milk it all goes down your intestine/gut thing that's meant for food rather than the one for liquids.

There is no separate intestine for food and water. Everything you consume goes through the large one and the small one.
